What a Fixed Adjustable Interest Rate is & Whether it makes Sense to get One
A Fixed Arm is an interest rate that is fixed for a limited time and then switches to an adjustable rate. Most popular are three-, five- and seven-year fixed options. At the time of the adjustment, margins and indexes must be referenced to establish the new rate for your mortgage and the rate might adjust every six months, 12 months or possibly monthly depending on your product. When the housing market is at a high point and affordability is at a low point, Fixed Rate Adjustable Mortgages can be enticing and, in some cases, make a lot of sense. However, borrowers should know that a fixed arm is meant to increase savings, not limit your expenses. For example, if a borrower feels their 30-year rate and mortgage payment is too expensive for their budget, but an ARM loan gives them a payment they feel they can handle, they should be cautious. The potential for a high rate at the time of adjustment could cripple the borrower's budget and finances. However, if the borrower has an exit strategy for their ARM loan, then the choice can make great financial sense. This would be a case where the borrower plans to sell or refinance within the fixed portion of the rate. There are many instances where this is the case. The most common example would be borrowers nearing retirement. These borrowers may have a plan that includes terminating ownership in their current house and downsizing. Paying a lower rate on a fixed ARM makes great sense, since the downside of the adjustable loan will never come into play.
